I would say then that it is Gandalf reflecting on the battle at Minas Tirith in ROTK, because of the loss of Theoden comforting everyone by reminding them it could have gone much worse.

It's Gandalf reflecting on a battle wasn't in the body of the story at all.

I believe that it is Gandalf talking about his confrontation with Denethor, and how things would have gone far worse had Merry and Pippin stayed behind as Elrond intended.
